What does "losing muscle" really mean?

When you do a crash diet (e.g. psmf) and you don't lift weights, you lose muscle mass.

Does this "losing muscle mass" mean losing the new muscle cells you created by putting stress over the muscles by lifting weights, causing the muscle fibers to rupture and get healed with the proteins you eat, thus gaining new muscle tissue, or does it mean your muscles just become flat (but retains the muscle cells/tissue)?

My experience so far has always been like that; if I start eating and lift weights, in a month I become pumped up again thanks to mucle memory. So if the case is the latter above, that shouldn't be a very bad thing since you are able to gain it once you start to eat and train?

Somebody to enlighten me on the subject?
